Cap table and valuation: Startup valuation and equity distribution
Share on FacebookShare on TwitterShare on Telegram

During a startup’s fundraising journey, founders must navigate two critical financial and legal concepts: the valuation of the company and the Capitalization Table (Cap Table). Misunderstanding these concepts or mismanaging equity allocation can lead to founders prematurely losing operational control over their venture in subsequent funding rounds.

Read our detailed guide on structuring equity fairly among co-founders using protective vesting mechanisms: What are vesting and cliff? Splitting equity among co-founders

1. The difference between pre-money and post-money valuation

A company’s valuation is split into two states: before the investment and after the investment. The fundamental formula is calculated as follows:

Post-moneyvaluation=Pre-moneyvaluation+Investmentamount

For example: Suppose your startup is valued at $4 million prior to a funding round (Pre-money valuation). A new investor decides to inject $1 million. The new, resulting Post-money valuation becomes 5million(4M + $1M = $5M).

The investor’s final equity ownership is calculated based on the post-money valuation: \frac{\$1,000,000}{\$5,000,000} = 20\%

2. Sample Cap table

A Cap Table is an official ledger detailing exactly who owns what percentage of the company’s shares.

ShareholderShare countPre-round %Post-round %
Co-founder A (CEO)450,00050.0%40.0%
Co-founder B (CTO)450,00050.0%40.0%
Option pool (ESOP)100,00010.0% (Pre)8.0%
New investor (Angel/VC)250,0000.0%20.0%
Total1,250,000100.0%100.0%

(Note: When an investment is made, new shares are issued. As a result, the percentage ownership of existing founders mathematically decreases. This process is known as Dilution).

Maintain a clean, transparent, and well-structured Cap Table from day one. Complicated or improperly structured equity allocations (such as giving large shares to inactive partners) will deter prospective institutional VC investors in future rounds.
